How to Value a Business: SDE vs EBITDA Multiples, Recasting & Add-Backs in 2026

Published 2026-05-13 by businessbuy.site Editorial — GetServices.ai, Contact [email protected] +1 (313) 729-1534 at top meta line
TL;DR: Most small businesses under $5M revenue are valued on SDE (Seller Discretionary Earnings), not EBITDA. SDE = Net Income + Owner Salary + Add-Backs + Interest + Taxes + Depreciation/Amortization. Typical 2026 multiples: Main Street ($0-$2M revenue) = 2.0x-3.5x SDE, Lower Middle Market ($2M-$10M) = 3.5x-5.5x EBITDA. Clean recasting adds 20-40% to your valuation. This guide shows the exact P&L recast, add-back audit, multiple table, and negotiation scripts to defend your price.

If you are buying or selling a small business in 2026, the bank, broker, and buyer will all ask one question: What is the true cash flow? Not what your tax return says. What the business actually spits out for one working owner-operator. That's SDE. If you have a manager running it and you do not work in it, use EBITDA.

This post is the field manual we use at businessbuy.site to value 500+ listings a month across USA, Canada, UK, and Australia. We’ll cover definitions, recasting step-by-step with a real P&L example, the add-backs that are allowed (and those that get rejected), live market multiples, and what pushes you from 2.5x to 4.5x.

1. SDE vs EBITDA: Which Number Do You Use?

Think of SDE as the owner-benefit model and EBITDA as the investor model.

MetricSDE (Seller Discretionary Earnings)EBITDA
Best ForRevenue < $5M, owner-operator businesses, Main StreetRevenue $2M-$50M, manager-run, lower middle market
FormulaNet Income + Owner Salary + Owner Benefits + Interest + Taxes + D&A + Non-recurring + Non-business add-backsNet Income + Interest + Taxes + D&A + Non-recurring adjustments (owner comp NOT added back fully)

2026 Multiple Range2.0x - 4.0x3.5x - 6.5x (for $1M+ EBITDA)

When to switch from SDE to EBITDA?

2026 Lending Tip SBA Form 1920 now requires add-backs >$10k to be documented with invoices. Keep receipts for every add-back you claim.

2. Recasting & Add-Backs: Turning Tax Return into True Cash Flow

Recasting is not cheating. It's normalizing the P&L to show what a new owner would actually make if they run it efficiently. Every broker and QOE firm does this. You need to do it cleanly.

The 8 Legitimate Add-Back Categories in 2026

What Buyers and SBA Reject as Add-Backs

Full Example: HVAC Company P&L Recasting

Here's a real-world example for a 2025 P&L in Florida. Owner said net profit $110k. True SDE is $423k. This is why valuation doubles.

Line ItemTax Return AmountAdjustmentRecasted
Revenue$1,850,000$1,850,000
COGS-$740,000-$740,000
Gross Profit$1,110,000$1,110,000
Owner Salary-$95,000+$95,000 add-back$0
Spouse Salary (office admin 5 hrs/week)-$42,000+$32,000 (market rate $10k)-$10,000
Rent (owner building)-$108,000 ($9k/mo)+$48,000 above market-$60,000
Vehicle - F-150 + Tesla-$22,000+$14,000 (Tesla personal)-$8,000
Legal Fees - one-time lawsuit-$27,000+$27,000$0
Personal Travel + Meals-$18,500+$13,000 documented personal-$5,500
Insurance-$38,000-$38,000
Other Opex (marketing, software, payroll etc)-$632,000+$6k charitable-$626,000

Depreciation-$67,000+$67,000$0
Net Income (bottom)$110,000
Recasted SDE+$333,000 add-backs$423,000

Math: $110,000 + $95k + $32k + $48k + $14k + $27k + $13k + $6k + $31k + $67k = $443k - $20k manager adjustment? In this example final SDE $423k after market adjustments. Bank will accept $410k-$430k SDE.

Formula check: At 3.0x SDE, business is worth $1,269,000 - not $330k (3x net). Recasting added $900k+ in value.

3. Market Multiples in 2026: What Are Buyers Actually Paying?

Multiples compress when rates are high. As of Q1 2026, Prime 8.5% so SBA at 11.25%. Multiples are down 0.3x vs 2021 peak but up from 2023 trough.

SegmentRevenue RangeDiscretionary Earnings RangeCommon Multiple (USA/Canada)What Drives High End

Multiples by Industry (SDE Businesses Only, 2025-2026 BizBuySell Closed Data)

IndustryAvg Multiple SDENotes
HVAC / Plumbing / Electrical3.6x - 4.5xHighest demand, recurring maintenance agreements = premium
IT Managed Services (MSP)4.0x - 5.2xMRR > 70% pushes to EBITDA deals
Laundromats, Car Washes (absentee)3.5x - 4.2xCash, low labor, but cap-ex heavy
Landscaping / Janitorial2.8x - 3.5xContracted routes beat time & material
E-commerce Amazon FBA / DTC2.5x - 3.3x SDE / 3.5x-4.5x EBITDA adjustedsVolatile, needs diversified traffic
Restaurants (owner-operator)1.8x - 2.5x SDEHighest fail rate, lease dependent
Gym, Salon, Childcare2.2x - 3.0xStaff dependent, no real moat
Construction Trades2.5x - 3.8xLicensed backlog adds value

Rule of thumb: For every $1 of SDE you prove with documentation, you add $2.5-$4.0 in enterprise value. That $48k above-market rent add-back = $144k-$192k extra price at 3.5x.

4. What Increases Your Multiple From 2.5x to 4.5x?

Two identical plumbing companies at $400k SDE can sell for $800k vs $1.6M based on 7 value drivers. Buyers pay for de-risked future cash flow.

5. Negotiation Playbook: Defending Your SDE & Multiple

Buyer will always try 3 things: kill add-backs, push EBITDA salary, lower multiple due to risk. Here's how to respond.

Script 1: When Buyer Says "Those Add-Backs Aren't Real"

Buyer: "I don't agree that $27k legal is an add-back, looks recurring."

Your reply: "Totally understand. This was Smith vs Company 2024 slip-and-fall, settled Aug 2024, invoice #1847 from Attorney Johnson Law. Here's settlement agreement showing one-time. We haven't had litigation in 8 years prior. If you want us to exclude it, we keep net but also reduce price by $81k at 3x - your debt service drops $12k/yr. Your call, but we have documentation per SBA Form 155 standby guidelines. We can include it as add-back with invoice in data room."

Key: Never argue. Show invoice, settlement, and math of what removing does to price - buyer backs down.

Script 2: When Buyer Tries to Convert SDE to EBITDA With Full Market Salary

Buyer: "I need to hire manager at $95k, so EBITDA is only $328k."

Your reply: "If you're planning owner-operator SBA model, you replace my $95k salary with your own work, so SDE stays $423k - that's how Live Oak underwrites it. If you're absentee and need manager, you're right, EBITDA is $328k and priced at 4.2x EBITDA = $1.37M. That's similar to 3.25x SDE. We are comfortable either way, but let's pick lane: SDE 3.25x = $1.37M or EBITDA 4.2x = $1.37M. Both same enterprise value. Which financing are you using?"

Anchors value same, gives buyer choice.

Checklist: Pre-Due Diligence QA

Final Formula to Quote

Enterprise Value = (Normalized SDE or EBITDA) x Market Multiple + Inventory (at cost) + FF&E if not in D&A + Working Capital Adjustment - Debt Assumed

Most Main Street deals: EV = SDE x 3.0 + inventory. Example: $423k x 3.2 = $1,353,600 + $35k parts inventory = $1,388,600 asking. Negotiation range 2.9x-3.4x = $1.226M - $1.473M.
